With new sprocket and o-ring chain, which way should the front sprocket be mounted?? Picture 1 or 2 should go towards the engine...

The shoulder ( pic 1 ) goes on the inside to space the wider o ring chain away from the engine cases.

They sell spacers for the front and rear sprockets.  I went up one tooth on the front and needed to add one (with o-ring chain).  IIRC, the spacers on the rear are stock for 75.

If you're changing the rear sprocket on your 74 Z1A for the 530 o ring chain, you'll need the 1.5mm spacer for the rear sprocket to match the step on the new front sprocket. The 75 Z1B came from the factory with an o ring chain and the required spacer, also a revised lower left engine mount for clearance to the o ring chain. ( p/n 92026-108 and p/n 32030-046 )  The revised lower mount used a 36mm long bolt in the bottom hole ( 40mm long on the 74 )

Maybe it'll help? Pic of that 1.5mm rear sprocket spacer sf4t7 mentioned.

There was one more mod by KHI (not yet mentioned) when they switched to O ring chain, and most people aren't aware.  The chain guard on Z1B's is a bit wider.  From memory it's 41 mm compared to 38 mm for earlier Z1 versions.  If you run an O ring chain on the earlier bikes you will likely have damage to the chain guard.

I have several restored bikes along with a 2006 Goldwing with a sidecar. My wife has a 2019 Suzuki DR 650 for on and off road.

Maybe if you're running the 630 chain. I would recommend using the 530 conversion now days. I run a 630 0-ring chain on my 73 with out problems but will change that out to a 530 at some point. Chain technology has come a long way since the 70's and the 530 chain is more than sufficient.
